Net Present Value explained in a clear and simple way, in just a few minutes! Two steps: first understanding the idea of present value and future value, and then Net Present Value. Present Value and Future Value are closely related concepts. An example of Future Value is: How much money will I have one year from now if I invest $100 at an expected 20% annual return? $100 multiplied by 1.2 is $120. An example of Present Value is: How much money do I invest today to achieve $120 one year from now at an expected 20% annual return? $120 divided by 1.2 is $100. So to get to the future value, you move from left to right: take a present value, and multiply it by 1 plus the rate of return. How much money will I have two years from now if I invest $100 at an expected 20% annual return? $100 multiplied by 1.2 is $120. This $120 in turn multiplied by 1.2 is $144. How much money do I invest today to achieve $144 two years from now at an expected 20% annual return? $144 divided by 1.2 is $120. Then divide the $120 once again by 1.2 to get to $100 today. The formula for future value is $100 times 1.2 to the power 2, equals $144. In other words, present value times 1 plus the rate of return to the power of the number of years, equals future value. The formula for present value is $144 divided by 1.2 to the power 2, equals $100. In other words, future value divided by 1 plus the rate of rate of return (to the power of the number of years), equals present value. Let’s perform a Net Present Value calculation step-by-step. What is the present value (PV) of all the cash inflows and cash outflows of the following project? The project is expected to provide four years’ worth of benefits of nominally $400 per year, and an investment today of $1000 to launch the project. What is the present value of a $400 benefit that we expect one year from now? Take the nominal amount of $400 and divide it by 1 + the weighted average cost of capital. Weighted average cost of capital (or WACC) is a calculation of a firm's cost of capital in which each category of capital is proportionately weighted. We take a fairly high WACC of 20% in this calculation. 1 + 20% equals 1.2. $400 divided by 1.2 equals $333. The present value of a nominal amount of $400 one year from now is $333 as today’s equivalent. What is the present value of a $400 benefit that we expect two years from now? To calculate that present value, we need to take the nominal amount of $400 and divide it by 1 + 20%, to the power 2 (as we need to take two steps: from year 2 to year 1, from year 1 to today). This is the same as saying $400 divided by 1.2 * 1.2, or $400 divided by 1.44, which is $278. Next we calculate the present value of the $400 benefit that we expect three years from now, and the present value of the $400 benefit that we expect four years from now. We have now translated all cash flows into today’s equivalent. To get to #NPV, you now simply sum the amounts: $333 + $278 + $231 + $193 minus $1000 investment today. The Net Present Value is $35. The word “Net” in the term #NetPresentValue means deducting the investment amount from the present values of the future cash flows. As the net present value of this project is positive, it is worth pursuing. Accept the project proposal, as it creates value for the company. If the net present value of the project would have been negative, it would not be worth pursuing. Reject the project proposal, as it does not create value for the company. The main idea of Net Present Value (NPV) is very simple: time is money! The net present value method takes the time value of money into account, by translating all future cash flows into today’s money, and then adding up today’s investment and the present values of all future cash flows. Ever ridden on a school bus? The most prominent thing about them (at least in the U.S.) is that they’re yellow. But their roofs are usually a different color – white. So why is that? Let's figure out! By the way, while the iconic yellow school buses are common around the world there are school buses that are anything but ordinary. And today, we will talk about them too! For example, almost 50% of the Netherlands’ population rides a bike every day to go to work. So the government came up with the idea of a bus for kids ages 4 to 12 that will carry them to school the same way. The Maglev – short for “magnetic levitation” – runs at a speed of 267 miles per hour and covers 21 miles in only 8 minutes. - A toboggan is a wicker basket attached to two wooden runners that glide on greased up rags. It’s one of Madeira, Portugal’s most famous attractions, and takes tourists for a 1-mile journey down a curvy road. - In a hurry to get to JFK or Newark Airports from Manhattan island? The people of one small Greek island would have you believe so! Located in the Aegean Sea, Greece’s 98-square-mile island Ikaria is home to approximately 8,500 people. Many believe these people hold the secret to eternal youth. Well, maybe not “eternal” but 1/3 of Ikaria’s population does live to be in their 90s and even older, and the majority of them are in good health by the time they get there. So, what is their secret? Ikarians do a ton of walking around. And since they’re so communal, a lot of this walking is to and from each other’s homes for visits. - Unlike most other people in the world, they don’t base their daily activities around what time it is. They also don’t make plans set in stone, they like to leave things open. - Thanks to the absence of clocks, the people of Ikaria listen to their bodies more. So, if they feel like taking a nap in the middle of the afternoon, they take one! - In Ikaria, nearly 40% of people don’t have jobs. While this sounds stressful, it’s actually part of what makes these people worry-free. - Something that experts studying Ikaria and other Blue Zones have noticed is that these people are very close with their families. The elders play a pretty significant role in their daily lives - there aren’t any old folks homes or anything like that. - Ikarian people love dancing and celebrating with each other and being their true authentic selves. Life is way more fun this way! - Instead of western medicinal practices, the people of Ikaria practice more natural medicine and stick to non-processed materials to heal the body. Like the Spotted Lanternfly – a pretty little bug from parts of Taiwan, Vietnam, and northern China that managed to bring its own terror around the world! Only about as big as the tip of your thumb, this bug is easily identifiable. It has grey or brownish forewings with black spots. Under those, you have bright red hindwings that make this critter a real beauty! But don’t be fooled… Although this bug doesn’t bite or sting people, it can be an ecosystem’s worst nightmare! Yes, there are creatures that can be bad for the environment when nature's balance gets disrupted. Current assets and non-current assets on the left. Current liabilities, non-current liabilities, and equity on the right. Current assets are cash and other assets that are expected to be converted to cash within a year. Non-current assets are longer-term investments that cannot be converted into cash quickly. Current liabilities are amounts due to be paid to creditors within twelve months. Non-current liabilities are amounts owed that are to be paid after the period of one year. Equity on the balance sheet is the book value of the shareholder capital. That’s how the balance sheet works on a conceptual level. Let’s now look into the balance sheet of a real-world company: retail company Walmart. Walmart’s fiscal year runs from February through January, so we’ll be reviewing the year-end balance sheet of January 31st, 2020. Current assets $61.8 billion, non-current assets $174.7 billion, adding up to total assets of $236.5 billion. Current liabilities $77.8 billion, non-current liabilities $77.1 billion, equity $81.6 billion. And as the word balance sheet suggests, the total amount owned equals the total amount owed. Per the accounting equation: assets equal liabilities plus equity. Let’s zoom into the balance sheet in more detail, and review what is in each of the balance sheet categories: current assets, non-current assets, current liabilities, non-current liabilities, and equity. Same five categories, just a lot more detail to dig into. In the American format of the balance sheet, assets are listed from most liquid to least liquid. Liabilities are listed from due first to due last. I will take you through the main line items. The balance sheet: an overview of what a company owns and what a company owes at a point in time, which can tell very interesting stories about the financial situation of a company. For over three years we have been working on developing an Interceptor project in the Rio Motagua basin in Guatemala, which suffers yearly trash tsunamis, devastating the environment. Subscribe to stay updated: 🤍 Geographic and municipal conditions mean an estimated 20,000 tonnes of plastic currently flows through the Rio Motagua into the Caribbean Sea on an annual basis. Based on this number, this one river alone is responsible for an estimated 2% of global plastic emissions into the oceans. In May, we trialed our Interceptor Trashfence, aiming to intercept up to 20M kg of plastic flowing through the Rio Motagua into the Caribbean Sea each year. The pilot phase is completed, we’ve disassembled the Trashfence, and we’ll study the learnings from this exciting trial.
